We will try the 'distance' parameter as you suggest.
Out of curiosity, I wonder if there a way to configure chrony to immediately stop serving time to NTP clients as soon as there are no reachable upstream references (or jump to high stratum level)?

It's expected in your configuration. The default threshold for switching to the local mode is 1 second of root distance (root delay / 2 + root dispersion).
You would need to specify a smaller threshold, e.g.
local stratum 10 distance 0.003
